I like this idea, with a few minor suggestions:
1) rather than setting an arbitrary number of realms included in the /local distance, why not just make it so that players in chunks currently rendered for you are considered to be in your "local" area? That way, you can often tell at a glance who would be receiving your message--if you can see them, you can talk to them. (Of course, there may be situations where you can't see them even if they're rendered--if they're at the far end of your rendered area, or if they're at a very different Y level than you.)
2) Based on suggestion (1), the /local command might be unnecessary, which would eliminate the possible abuse Rokkr described. Alternatively, if /local is kept in the proposal, I would suggest that it list all the players who are within your "local" range, rather than just listing the 5 closest ones. As it is currently written, the command would always list 5 players--if there are 10 within your local range, it will only list half of them, and if there are none within that range, it would list the 5 closest ones outside of that range (which wouldn't be very helpful, since they won't hear your /ch l messages anyway).
